What This DuPont Analysis Calculator Does

How to Use It

  1. Pull all six figures from the same set of accounts. Mixing a quarter's income statement with a year-end balance sheet produces a turnover ratio that is four times too low.
  2. Use average balances for assets and equity where possible. Income is earned across the period; a closing balance sheet is a single instant. Averaging opening and closing is the standard compromise.
  3. Enter EBIT before interest, not after. If your accounts present a single "profit before tax" line, add interest back to get EBIT.
  4. Read the factors, then the product. The point of the exercise is which factor moved, not what the ROE came to.
  5. Repeat for two or three prior periods. A single snapshot has no direction; the decomposition earns its keep when you can see which factor is drifting.

The Formula / How It's Calculated

The three-step identity is ROE = (net income ÷ revenue) × (revenue ÷ total assets) × (total assets ÷ equity). Revenue cancels against revenue and assets against assets, leaving net income over equity — which is ROE. That algebraic cancellation is why the identity always holds; it is not an approximation.

The five-step identity extends the same trick: ROE = (net income ÷ pre-tax income) × (pre-tax income ÷ EBIT) × (EBIT ÷ revenue) × (revenue ÷ assets) × (assets ÷ equity). The first factor is the tax burden, the second the interest burden, the third the operating margin. Multiplying the first three reproduces net profit margin, so the two forms are the same statement at different resolutions.

Work the defaults. Revenue 4,000,000, EBIT 520,000, interest 80,000, so pre-tax income is 440,000, and net income is 330,000. Total assets 2,500,000, equity 1,000,000. Net profit margin is 330,000 ÷ 4,000,000 = 8.25 percent. Asset turnover is 4,000,000 ÷ 2,500,000 = 1.60. The equity multiplier is 2,500,000 ÷ 1,000,000 = 2.50. Multiply: 0.0825 × 1.60 × 2.50 = 0.3300, so ROE is 33.00 percent, which matches 330,000 ÷ 1,000,000 exactly.

The five-step route gives the same answer with more detail. Tax burden 330,000 ÷ 440,000 = 0.7500. Interest burden 440,000 ÷ 520,000 = 0.8462. Operating margin 520,000 ÷ 4,000,000 = 13.00 percent. Multiply all five: 0.7500 × 0.8462 × 0.1300 × 1.60 × 2.50 = 0.3300. Return on assets, the product of the first two three-step factors, is 8.25 percent × 1.60 = 13.20 percent.

Reading Which Factor Is Doing the Work

The default figures produce a respectable ROE, but the decomposition shows where it comes from. Return on assets is 13.20 percent and the equity multiplier is 2.50, so leverage is multiplying an operating return of 13.20 into an equity return of 33.00. Roughly three-fifths of the headline figure is attributable to the balance sheet structure rather than to trading performance.

That is not automatically bad. Leverage that is cheap relative to the return on assets is doing exactly what it is supposed to do, and a business with stable, predictable cash flows can carry more of it safely. But it changes what the number means. A 33 percent ROE built on a multiplier of 1.2 describes a genuinely excellent business. The same 33 percent on a multiplier of 4.0 describes an ordinary business with an aggressive balance sheet, and it will fall apart faster in a downturn because the interest bill does not shrink when revenue does.

Margin Versus Turnover: the Fundamental Trade-off

The first two factors move against each other across almost every industry, and understanding why makes the whole framework more useful. Businesses that sell a differentiated product at a premium earn high margins but tend to turn their asset base slowly. Businesses that compete on price and convenience earn thin margins and survive by turning the asset base many times a year.

A grocery chain might run a net margin near 2 percent and asset turnover above 3, producing an ROA around 6 percent. A speciality manufacturer might run a 15 percent margin on turnover of 0.5, producing much the same 7.5 percent. Neither is better; they are different routes to a similar operating return, and the strategic risks differ completely. The grocer is exposed to volume shocks, the manufacturer to pricing pressure.

Where the framework becomes genuinely diagnostic is when a company's own mix shifts over time. Margin holding steady while turnover falls usually means the asset base is growing faster than sales — new capacity not yet earning, or working capital creeping up. Turnover holding steady while margin falls usually means pricing or input costs. Those two problems have entirely different fixes, and ROE alone cannot tell them apart. What the Tax and Interest Burdens Reveal

The five-step form exists because net profit margin conflates three different things: how well the business trades, how much it pays to borrow, and how much it pays in tax. Separating them stops an improvement in one being mistaken for an improvement in another.

The tax burden factor is net income divided by pre-tax income, so it is one minus the effective tax rate. In the defaults it is 0.7500, meaning an effective rate of 25 percent. A rise in this factor between periods looks like improved profitability in the three-step form but is really a tax outcome — a change in jurisdiction mix, the use of carried-forward losses, or a legislative change. It is real cash, but it says nothing about the operation and it may not repeat.

The interest burden factor is pre-tax income divided by EBIT, here 0.8462, meaning interest consumes about 15 percent of operating profit. It falls toward zero as borrowing costs rise and goes negative if interest exceeds EBIT. Reading it alongside the equity multiplier is instructive, because leverage shows up twice in the chain and in opposite directions: more debt raises the multiplier, which raises ROE, but it lowers the interest burden factor, which lowers ROE. Getting Comparable Inputs

The identity is exact, so every error in the output is an input problem. Three recur often enough to be worth checking every time.

The first is the balance sheet timing already mentioned: closing balances against full-year income overstate turnover for a shrinking business and understate it for a growing one. The second is equity definition — if the accounts show minority interests, net income attributable to the parent should be divided by equity attributable to the parent, not by total equity including minorities, or the ratio mixes two populations. The third is one-off items sitting in net income, which distort the tax burden factor and can make a single year look like a trend.

Common Mistakes to Avoid

  • Mixing period lengths — quarterly income against a year-end balance sheet understates asset turnover by roughly a factor of four.
  • Celebrating a rising equity multiplier — more leverage raises ROE arithmetically while raising risk, so the factor has to be read as a risk measure, not a win.
